CFRA Research has a positive fundamental outlook for the Systems Software sub-industry, as we also have for the Software Applications subindustry. Though the constituents differ, in an increasingly “cloud world” that is moving away from the clear demarcations of the client-server architecture and based more on a distributed micro-services architecture, the distinction between applications and systems software becomes fuzzier and less relevant from an investor’s perspective. As of 9/14/21, trailing 12- month S&P 500 Software Industry revenue was $392B, up 17.5% year-over-year (Y/Y), with growth accelerating in 2H ‘20 as many enterprises delayed projects and cut spending due to the initial uncertainty at the start of the Covid-19 pandemic. We forecast S&P 500 Software industry revenue to grow 16% in 2021, continuing to benefit Covid-19-related spending, decelerating to 12% in 2022, driven primarily by the ongoing migration of enterprise apps to the cloud, partially offset by declining revenue from legacy clientserver software revenue that consists primarily of sales of maintenance and support contracts and secondarily of license sales. Compared to the S&P 500 software industry, the larger overall global software industry, which grew 3% Y/Y in 2020 to $575B, contains many smaller, niche-oriented, or country-specific vendors that are more dependent on maintenance revenue from legacy client-server apps (and even from lingering mainframe software). We project the overall global software industry to grow ~11% in ’21 and ~9% in ’22 to $638B and $700B, respectively.

Varonis Systems, Inc. Stock Value Grade

Value Grade:

Metric Rank VRNS Sector Median
Price/Sales 86 7.60 2.97
Price/Earnings na na 36.7
EV/EBITDA na na 20.1
Shareholder Yield 62 (2.5%) (1.6%)
Price/Book Value 92 11.91 3.12
Price/Free Cash Flow 80 43.9 24.2

Buying stocks that are going to go up typically means buying stocks that are undervalued in the first place, although momentum investors may argue that point.

AAII’s A+ Investor Value Grade is derived from a stock’s value score. The value score is the percentile rank of the average of the percentile ranks of the price-to-sales ratio, price-earnings ratio, enterprise-value-to-EBITDA (EV/EBITDA) ratio, shareholder yield, price-to-book-value ratio and price-to-free-cash-flow ratio. The score is variable, meaning it can consider all six ratios or, should any of the six ratios not be valid, the remaining ratios that are valid. To be assigned a Value Score, stocks must have a valid (non-null) ratio and corresponding ranking for at least two of the six valuation ratios.

Stocks with a Value Score from 81 to 100 are considered deep value, those with a score between 61 and 80 are a good value and so on.

Varonis Systems, Inc. has a Value Score of 8, which is Ultra Expensive.

Varonis Systems, Inc. Stock Growth Grade

Growth Grade:

Metric Metric Score VRNS Sector Median
Sales Growth 5yr Ann'l 80 16.3% 9.0%
Sales Increases YoY Last 5 yrs 100 5 of 5 3 of 5
Cash from Operations Ann'l Positive Last 5 yrs 100 5 of 5 4 of 5

The foundation of growth investing is seeking out stocks of companies exhibiting strong, consistent and prolonged growth that is expected to continue into the future.

In order to compute the Growth Score and assign it a letter grade, the percentile ranks for each of the three individual components‐consistency of annual sales growth, five‐year sales growth rankings adjusted for extreme levels, and consistency of positive annual cash from operations‐must be determined. These three rank figures are added together, and the sum is ranked against the entire stock universe to arrive at a company’s Growth Score to create an equal distribution of grades.

The companies in the bottom 20% of the stock universe receive Growth Grades of F, considered Very Weak, while those in the top 20% receive A grades, which are considered Very Strong.

Varonis Systems, Inc. has a Growth Score of 89, which is Very Strong.

Varonis Systems, Inc. Stock Quality Grade

Quality Grade:

Metric Score VRNS Sector Median
Return on Assets (ROA) 26 (8.6%) 0.8%
Return on Invested Capital (ROIC) na 18.7%
Gross Income to Assets 74 32.1% 24.9%

Accruals to Assets 85 (16.9%) (6.3%)
Z Double Prime Bankruptcy Risk (Z) Score 33 2.64 5.67
F-Score 33 4 5

Like the Value Grade, AAII’s A+ Investor Quality Grade comes from the percentile rank of key metrics. Specifically, the Quality Grade is the percentile rank of the average of the percentile ranks of return on assets (ROA), return on invested capital (ROIC), gross profit relative to assets, buyback yield, change in total liabilities to assets, accruals, Z double prime bankruptcy risk (Z) score and F-Score.

The score is variable, meaning it can consider all eight measures or, should any of the eight measures not be valid, the remaining measures that are valid. To be assigned a Quality Score, stocks must have a valid (non-null) measure and corresponding ranking for at least four of the eight quality measures.

The Quality Score is used to assess the underlying “quality” of a particular stock. A higher quality stock possesses traits associated with upside potential and reduced downside risk. Backtesting of the Quality Grade shows that stocks with higher grades, on average, outperformed stocks with lower grades over the period of 1998 through 2019.

Stocks receive better grades (higher scores) for having higher scores for the quality subcomponents and worse grades (lower scores) for lower scores for the subcomponents.

Varonis Systems, Inc. has a Quality Score of 59, which is Average.

Varonis Systems, Inc. Stock Momentum Grade

Momentum Grade:

Metric Score VRNS Sector Median
Relative Price Strength (Q1) 91 33.9% (10.3%)
Relative Price Strength (Q2) 89 24.5% 1.9%
Relative Price Strength (Q3) 21 (21.0%) (11.2%)
Relative Price Strength (Q4) 5 (47.5%) (7.2%)
Relative Price Strength (weighted 4 qtr) 70 4.8% (1.0%)

Momentum grades help uncover stocks experiencing anomalously high rates of return; research finds that stocks with high relative levels of momentum tend to outperform, whereas those with low levels of momentum tend to continue underperforming. Momentum is based on the price change of a stock over a specified period relative to all other stocks.

Typically, AAII looks at the weighted relative strength over the trailing four quarters. The weighted four-quarter relative strength rank is the relative price change for each of the past four quarters. The most recent quarterly price change is given a weight of 40% and each of the three previous quarters are given a weighting of 20%.

Varonis Systems, Inc. has a Momentum Score of 70, which is Strong.

EPS Est Current Year % Rev Last Month 31 0.0% 0.0%
EPS Est Current Year % Rev 3 Mos 92 26.9% 2.6%

The Earnings Estimate Revisions Score considers the magnitude of a company’s earnings surprise in its last two reported fiscal quarters. Often, positive surprises beget further positive surprises‐or at least continued sales growth (the exact opposite is generally true, too).

Estimate revisions offer an indication of what analysts are thinking about the short-term prospects of a firm. The Earnings Estimate Revisions Score is based on the statistical significance of a firm’s last two quarterly earnings surprises and the percentage change in its consensus estimate for the current fiscal year over the past month and past three months.

Varonis Systems, Inc. has an Earnings Estimate Revisions Score of 77, which is Positive.
